Octobre 2014 28 AGEFI Luxembourg Fonds / Bourse Danish Sparinvest – focusing on a new Bond fund, the LuxFLAG initiative and European Equities By Jørgen HANSEN, Regional Director, Sparinvest Luxembourg T he Sparinvest Group is a boutique asset manager specialising in investment strategies that are based on academically-proven, even Nobel Prize-winning ideas. In particular, the Group is expert in Value investment for both equities and bonds. label. The label will be awarded to funds that can be considered ethical because they incorporate strict ESG criteria in their investment process. What we find particularly appealing about this new label is the fact that it has an Eligibility Board attached to it made up of senior figures from the European ESG research and ethical investment industry. Any fund seeking to obtain a LuxFLAG ESG label will not only have to be approved by this board, it will also have to undergo an annual external audit to ensure that it remains ethical. Such companies often have very healthy balance sheets but are still penalised by the ratings agencies for reasons such as size, popularity and location rather than their ability to repay coupon and principal. Their bonds can therefore be deemed ‘mispriced’. Returns will thus be generated from the credit premium offered by non-distressed but mispriced quality issuers rather than from spread contraction. Danish in origin, Sparinvest now has headquarters in Luxembourg where its asset management arm, Sparinvest SA, operates with UCITS ManCo status – a fact that facilitates the distribution of products and services throughout Europe. The majority of Sparinvest’s portfolio managers and administration staff work in Denmark within a branch of Sparinvest SA, Luxembourg. Sparinvest signed the UN Principles for Responsible Investment in 2009. A brief description of the investment process Major projects in Luxembourg in recent months We have had two major projects in the Luxembourg market in recent months. First there was our collaboration with LuxFLAG on a new fund label initiative which will help Luxembourg investors to identify ethical funds. Second was the launch of a new short-duration bond fund designed to offer riskaverse investors an attractive rate of return. The LuxFLAG ESG label initiative – transparency for Ethical funds Sparinvest is a committed signatory of the UN Principles for Responsible Investment (UN PRI) and was one of the first companies to be able to declare its entire range of funds responsibly-invested under the terms of the UN PRI. In addition, we also offer a range of ethical funds. (Please feel free to consult our website for our definition of the difference between the terms ‘responsible’ and ‘ethical’.) Attendees at last month’s ALFI Distribution Conference will have heard a panel discussion about Responsible Investing and the importance of considering all the risk factors that can undermine the value of an investment. Such risks are not only financial but can also stem from a company’s poor handling of environmental, social or governance (ESG)issues. It was agreed that the Responsible Investment movement - which began with the Nordic nations – has now begun a southerly migration and an RI approach with ESG risk integration in investment will soon be a ‘must have’ for all European fund distributors. Sparinvest has been heavily involved in setting up a new initiative with Luxembourg’s fund-labelling agency, LuxFLAG, to launch a new LuxFLAG ESG ched by Sparinvest in recent years which have attracted AUM of over EUR900 million. The new fund aims to pay annual returns of 5%* (before charges) over 4 years, ending 31 December 2018. With European savers facing the prospect of negative interest rates on risk-free investments and spreads virtually non-existent in the high yield space, we believe that attractive returns are still possible. They can be achieved through locking in the higher credit premium currently being paid by small-cap and low price-to-book (value) issuers. To us this is a very credible approach, providing smaller investors with the same kind of level of due diligence that institutional investors get by employing consultants. We find this both innovative and democratic. One of the first funds to apply for the LuxFLAG ESG label will be Sparinvest Ethical Global Value. Fund Launch: Sparinvest – High Yield Value Bonds Short Duration 2018 In line with our desire to keep risk-averse investors supplied with a range of low risk, income generating products, we launched the fixed-maturity bond fund, Sparinvest – High Yield Value Bonds 2018 in June. (ISINs: LU1076697363 EUR R and LU1076697876 EUR I) The fund is the latest in a series of fixed-maturity, short-duration funds laun- The investment process behind the new fund offers three benefits: - It is based on Sparinvest’s highly active ‘value bonds’ selection process which still uncovers many attractive mispriced bonds offering a high risk premium, despite being at lower risk of default. The average portfolio rating – across around 70-100 underlying holdings – is currently BB-. - A globally-invested short duration strategy reduces exposure to interest rate risk. Tapering is expected in the US but the ECB may still introduce QE. This means that as short-dated bonds within the portfolio reach maturity, they can be replaced by new bonds selectively picked to pay higher rates. This may result in a gradual shift towards increased US exposure. The general economic outlook is cautiously positive and supportive of a continuing low default rate, but will gradually return to a more normal level as the credit cycle matures. - With a fixed maturity date and annual target net returns of 5%*, the sub fund behaves somewhat like a single bond which will mature in December 2018. Coupon payments from the underlying bonds are collected within the fund and accumulated returns are reflected in the fund’s daily price. Who is the fund intended for? The fund remains open for investment and can be eminently suitable for all long-term investors who can commit to a full four-year holding period - such as insurance companies (casualty), sovereign wealth and pension funds. The main risk involved with investment in corporate bonds is that of the company going bankrupt and failing to repay what it owes. Historically, Sparinvest’s Value Bonds strategy has proved highly successful in avoiding defaults by identifying investments in bonds with robust asset backing(1) . This fact has resulted in Sparinvest winning awards in Europe for the 5- year and 3-year performance of funds following this strategy. Sparinvest believes that this high-yielding, fixedmaturity bond fund could be a potentially perfect ‘buy-and-hold’ product for the next four years and that it can generate some very satisfactory returns along the way. More information is available on Sparinvest’s website sparinvest.lu Sparinvest’s outlook for Equity Markets As mentioned above, our newest fund is a bond fund designed to offer attractive returns to risk-averse investors. Nevertheless, it remains our belief that in the continuing hunt for yield, it is equity investment that will provide better returns in this environment of slow economic growth. As Value investors, we will always advocate the idea of buying quality stocks at times when their prices are low as a result of factors unrelated to the issuing company’s longer term performance prospects. That’s why we are particularly optimistic about European equities at present. Here sentiment has been weighed down for some time by fears about the Eurozone and, more recently, events in the Ukraine. Nevertheless, we view it as an illogical reaction on the part of investors to avoid investment in what are often companies with global operations and income streams - simply because they have headquarters in Europe. In the final quarter of the year we expect increasing stock market volatility as industrial production growth declines, before picking up again in the New Year. However, currency moves are having a major impact at present. The fact that the euro is currently very weak supports European companies’ competitiveness and explains why European shares delivered a higher return than US shares during September in local terms. Similarly in Japan we find that stocks are already benefiting from the weaker yen, but the full value of their increased competitiveness has not yet been priced into them. This typically takes a long time (months or quarters), and Japanese stocks are therefore an attractive proposition – especially if we believe that Premier Abe’s third economic arrow (a major reform programme) will deliver results. Sparinvest’s Chief Strategist, David Bakkegaard Karsbøl writes about the outlook for different asset classes in his Monthly Economic Report which is always available from our website. 1) A historically low default rate is no guarantee for a future low default rate * Projected returns are indicated net of charges and based on current yield levels taking the historic default and recovery rates experienced by running the strategy.
